If he guaranteed that this dog was safe with cats, he is liable.  Ethically.  He should never have made such a warranty unless the dog was living with cats at that time and he knew you knew enough to manage the interaction.

He is also legally liable if he put it in writing or if you have a record of the conversation and it is treated as reliable by the court.  Sadly, people who know this breed know that prey drive is common and prized and must be controlled by experienced, attentive owners.  As he is the expert and you are the novice, that matters a great deal.  The breeder should take back the dog, return your payment FULLY, and offer to make restitution for the cat.  That is the decent, and perhaps legally prudent, thing to do.

I, myself, have many years of experience with this breed and I still have to watch my dog and cat interactions every day.

Here's a different perspective on Mr. Wayne Curry and Kraftwerk K9 and how he runs his business.  He hired my company to obtain excellent placement for his website in Google, Yahoo, MSN, etc.  After obtaining front page placement on phrases such as German Shepherd Importer Mr. Curry wanted to stop paying the month fee agreed to pay so he called American Express and told him he didn't know who my company was, the charges were not authorized.  Because our transaction was over the telephone with no original signed sales slip, AMEX pulled $3,300.00 out of my bank account. 

We of course tried to make contact with Mr. Curry.  Emails, phone calls and letters were not answered.  You could hear him in the background telling his office manager, "tell 'em I'm not in".  We fought the charge back with AMEX and despite a 23 page response with extensive documentation with emails to and from Curry and Curry's webmaster that we couldn't have known existed, AMEX allowed Kraftwerk K9 to keep the refund despite proof of services were provided.  It all boiled down to the little sales slip or lack thereof.  Curry knew he could get our services for free if we didn't have an original sales slip.  What he didn't count on was our succcess in getting his hosting company to remove our work so he couldn't keep it for free.  We are out $3,300.00 because of this scum.  If he wasn't a cheat and tried to get something for nothing, he could have sold many dogs from our 100% successful service but his drive to screw someone prevented that.  How could anyone do business with someone that is bent that way?  Do some research on Wayne Curry and Kraftwerk K9 and you'll find a great deal of negative information from customers that have sued him, former partners and former employees.  This guy is BAD news!  It's my opinion anyone can find a reputable breeder to buy a dog from instead of this guy.  Save yourself LOTS of trouble and do business elsewhere!  Todd McCally, http://getmeplacement.com

I'm sorry to hear about your loss. I have purchased four GSD's from Kraftwerk, three puppies and one trained dog.  Without exception these dogs have lived up to and exceeded my expectations for breed standards, temperament, and health.  That being said, Kraftwerk breeds their dogs for a high prey instinct and in the right (or unfortunate) circumstances this may happen. I wholeheartedly support Wayne Curry and his staff.
